Under India’s Goods and Services Tax framework, Input Tax Credit (ITC) is the mechanism that prevents the cascading "tax-on-tax" effect. If you operate a registered GST enterprise, failure to track eligible business purchases and store tax invoices can cost your business tens of thousands of rupees in avoidable tax payments every quarter.

What Is Input Tax Credit (ITC)?

When you sell services or goods, you collect GST from your clients (Output GST). When you purchase business supplies—such as cloud hosting, laptops, office broadband, or professional consulting—you pay GST to your vendors (Input GST).

Input Tax Credit allows you to set off the Input GST paid against the Output GST collected, remitting only the net difference to the government:

Net GST Payable = Output GST (Sales) − Eligible Input Tax Credit (Purchases)

A Practical Example for an IT Consultant / Agency

Consider a software consultant registered under regular GST in Maharashtra:

  • Client Invoice: Bills a client ₹5,00,000 + 18% GST (₹90,000 Output GST collected).
  • Monthly Business Outflows:
    • AWS Cloud Servers: ₹60,000 + 18% GST = ₹10,800 Input Tax
    • New Developer Laptops: ₹1,50,000 + 18% GST = ₹27,000 Input Tax
    • Office Commercial Broadband: ₹10,000 + 18% GST = ₹1,800 Input Tax
  • Total Eligible ITC: ₹10,800 + ₹27,000 + ₹1,800 = ₹39,600.
  • Net Tax Remitted to GSTN: ₹90,000 − ₹39,600 = ₹50,400.

Without meticulous expense tracking and invoice preservation, the consultant would have paid the full ₹90,000, burning ₹39,600 in legitimate business working capital.

Mandatory Conditions to Claim ITC Under Section 16

The GST authorities mandate four strict criteria to substantiate any ITC claim during scrutiny:

  1. Possession of a Valid Tax Invoice: The document must clearly state your 15-digit GSTIN, business trade name, unique invoice serial number, and tax rate breakdown (CGST/SGST or IGST).
  2. Actual Receipt of Goods/Services: You must have physically received the merchandise or consumed the stated digital services.
  3. Vendor Compliance in GSTR-1 & GSTR-2B: The supplier must file their GSTR-1 return, reflecting the invoice on your auto-generated GSTR-2B statement. If your vendor defaults on filing, your ITC is blocked.
  4. 180-Day Payment Rule: You must pay the vendor (including the GST component) within 180 days of the invoice date. If unpaid, the claimed ITC must be reversed with applicable interest.

Blocked Credits (Ineligible ITC Under Section 17(5))

Not all business expenditures qualify for ITC. The GST law explicitly disallows input credit on:

  • Passenger motor vehicles with seating capacity ≤ 13 persons (unless used for commercial transportation services or driving schools).
  • Food and beverages, outdoor catering, health club memberships, and personal travel concessions.
  • Goods stolen, destroyed, lost, written off, or disposed of as free business gifts.
  • Goods and services used for personal personal consumption.

Why Digital Invoice Preservation Is Essential

Thermal paper bills from computer hardware stores fade to blank white paper within 4 to 6 months. When the GST department initiates an audit two years later, faded receipts leave you vulnerable to demand notices and penalties.

Digitizing invoices immediately upon receipt with on-device OCR camera scanning creates a permanent, tamper-proof record linked to every business expense entry.
